Definition
Economic substance is the principle that a legal structure (tax residency, company, holding, trust) must correspond to a tangible economic reality—not just an administrative construct on paper. In other words: documents must reflect real life, not the other way around.
- Residency Substance: You must genuinely live in the country where you claim to be a tax resident. Not just have a lease—sleep there, eat there, work there, have your social life there.
- Corporate Substance: Your company must have real economic activity (real clients, services rendered, staff if necessary, decisions made locally). Not just a registration number and a bank account.
- Arrangement Substance: Your entire structure (residency + company + accounts) must have coherent economic logic beyond just tax savings. If the sole purpose of your structure is to avoid taxes, it lacks substance.
Origin of the Substance Requirement
The substance requirement has gradually strengthened under pressure from several forces:
- French Case Law: The French Conseil d'État has developed for decades the doctrine of "abuse of law" (Article L.64 of the Tax Procedures Book) and "artificial arrangement." An arrangement that has no other purpose than to evade tax—without real economic substance—can be reclassified by the tax authorities. The French court does not use a single criterion but a bundle of indicators—a set of signs which, taken together, demonstrate the reality of your residency. The more positive indicators you accumulate, the stronger your substance:
- Strong indicators (high weight): physical presence 200+ days/year, spouse and children in Paraguay, DNIT tax residency certificate, long-term lease, regular DNIT declarations.
- Medium indicators (moderate weight): monthly utility bills, active bank account with regular transactions, Paraguayan driver's license, local health insurance, consular registration.
- Complementary indicators (low but cumulative weight): gym membership, association membership, supermarket loyalty card, Spanish classes, Paraguayan friends, local social network (WhatsApp groups, local Facebook).
The goal is to have a massive accumulation of indicators at all levels. Each isolated indicator is weak, but together they create a picture of real life in Paraguay that is difficult to contest.

The Risk of the US LLC "Shell Company"
The US LLC (Limited Liability Company) is the recommended legal vehicle for expatriates in Paraguay who invoice international clients (see our US LLC page). But a US LLC that has no substance of its own can be questioned:
- The Tax Authority's Argument: "Your US LLC is a shell company. It has no office in the USA, no American staff, no American clients. The only member is you, a Paraguayan resident. The activity is performed by you, from Paraguay, for European clients. The US LLC is an artificial intermediary whose sole purpose is to convert your 'French' source income (French clients) to 'American' source income to benefit from Paraguayan territoriality."
- The Risk: If the tax authorities succeed with this argument, your income could be reclassified as French source income (not American) → taxable in France as if the US LLC did not exist.
